Have you set UID of /usr/bin/passwd to root? Does /usr/bin/passwd look like
this?

-rwsr-xr-x 1 root root ..... /usr/bin/passwd*

In any case, make sure you have the Shadow Password Suite 3.3.3 or newer with
the security patch.
